What is Form 1116?

The form for claiming the foreign tax credit, separated by income category, with a limitation based on the ratio of foreign to total income.

Why it matters on your return

The limitation is what surprises expats: you cannot use foreign tax paid on wages to offset US tax on investment income. Each basket is computed separately, and excess carries forward ten years.

Example

You pay $30,000 of foreign tax on wages and $2,000 on dividends. The wage credit is limited to US tax on the wages; the $2,000 goes in the passive basket and offsets only US tax on passive income.

Can I skip Form 1116 for small amounts?

If foreign taxes are $300 or less ($600 joint) and all from passive income reported on a 1099, you can claim the credit without the form.
